Arbitrage is the practice of buying and selling the same asset across different markets to profit from temporary price differences.
When the same asset trades at different prices on separate exchanges, traders can buy it where it is cheaper and sell it where it is more expensive. These price gaps, known as
market inefficiencies, tend to be short-lived because arbitrage activity itself pushes prices back toward alignment.
In traditional finance (
TradFi), arbitrage is often considered a relatively low-risk strategy because it relies on observable price differences rather than predicting market direction. In cryptocurrency markets, however, execution risks such as transfer delays, network
congestion, and fee costs can erode potential gains.
How Arbitrage Trading Works
The basic arbitrage process involves three steps: identifying a price difference for the same asset on two or more markets, executing buy and sell orders simultaneously (or as close together as possible), and capturing the spread as profit. The profit margin is typically small, so traders often rely on high volume or automated tools to make the strategy worthwhile.
In
cryptocurrency trading, a common approach is to maintain funded accounts on multiple exchanges. This allows a trader to buy and sell immediately without waiting for deposit or withdrawal confirmations, which can take 30 minutes or more depending on network traffic.
Trading bots and automated software are widely used to detect and act on price discrepancies faster than manual methods could allow.
Fees play a critical role in determining whether an arbitrage opportunity is worthwhile. Whether in TradFi or crypto markets, costs such as trading fees, withdrawal fees,
slippage, and blockchain
gas costs can easily exceed the profit from exploiting a small price gap. To carry out arbitrage successfully, traders need to calculate all-in costs before entering a position.
Types of Arbitrage
Pure arbitrage
The traditional form of arbitrage involves buying an asset on one exchange and selling the same asset on another at a higher price. This strategy depends on market inefficiencies and is often considered a lower-risk approach compared to directional trading.
Triangular arbitrage
Triangular arbitrage exploits price inconsistencies between three different currencies on the same exchange. For example, a trader might convert
BTC to
ETH, ETH to
USDT, and USDT back to BTC, profiting if the exchange rates between the pairs are not perfectly aligned.
Funding rate arbitrage
In cryptocurrency markets, traders can sometimes buy an asset on the
spot market while simultaneously selling a
perpetual futures contract for the same asset. If the
funding rate is positive, the trader collects periodic funding payments while holding a market-neutral position. This strategy carries its own risks, including funding rate changes and liquidation events.
