What Is Divergence?

In finance, divergence occurs when an asset’s market price moves in the opposite direction of another piece of data, usually a technical analysis indicator. Traders and investors watch for divergences to assess whether a market trend may be losing strength, which can sometimes precede a consolidation period or a trend reversal.

A divergence does not guarantee that the price will change direction. Instead, it is a signal that the momentum behind the current move may be weakening, prompting some traders to pay closer attention.

How Divergence Works

Divergence can appear between price and many types of data. Trading volume is a simple example: if an asset’s price keeps rising while volume steadily decreases, the two are diverging, which may suggest that fewer participants are supporting the move.

In practice, divergences are most often studied in relation to oscillator-type indicators. Common examples include the Relative Strength Index (RSI) and the Stochastic RSI. Because these indicators measure momentum, a gap between their readings and price action can highlight a possible shift before it becomes obvious on the price chart alone.

Positive and Negative Divergence

Divergences are commonly split into two types, though they are not always present and can produce false signals.

Positive divergence

A positive divergence may occur when the price of an asset is falling, but the indicator suggests increasing buying pressure (or decreasing selling pressure). This is often read as a bullish sign and, in some cases, may come before a move to the upside.

Negative divergence

A negative divergence appears when the price is rising, but the indicator points to weakening buying pressure (or stronger selling pressure). Momentum indicators such as the MACD are frequently used to spot this condition. Traders may use divergences to help define entry and exit points, as well as stop-loss levels. However, divergences should not be relied on in isolation, as they are not always visible and can generate misleading signals.
