What Is a Bond?

A bond is a fixed-income instrument where an investor lends money to a company or government in exchange for periodic interest and repayment of principal at maturity.

Think of it as a formal IOU. When you buy a bond, you are lending money to the issuer, who promises to pay you regular interest and return your original investment on a specific date. Bonds are widely used by governments and corporations to raise capital for projects, operations, or public spending.

How Bonds Work

Bonds come with three key details: the face value, the coupon rate, and the maturity date. The face value is the amount repaid when the bond matures. The coupon rate determines the annual interest paid to the bondholder. The maturity date is when the issuer returns the face value.

For example, a bond with a $1,000 face value and a 5% coupon rate pays $50 per year in interest. Bonds can be short-term (under three years), medium-term (three to ten years), or long-term (over ten years). They are initially sold to investors and can later trade on the secondary market, where prices fluctuate based on demand, credit conditions, and prevailing interest rates.

Types of Bonds

Common types include: 

  • Government bonds: Issued by national governments such as US Treasuries
  • Municipal bonds: Issued by local governments for public projects
  • Corporate bonds: Issued by companies to fund business activities
  • Savings bonds: Designed for small investors
Each type carries different levels of risk and potential returns, depending on the issuer and market conditions.

Bonds and Interest Rates

Bond prices and interest rates generally move in opposite directions. When interest rates rise, new bonds offer higher returns, making existing bonds with lower rates less attractive, which pushes their market prices down. When rates fall, existing bonds become more valuable. This inverse relationship makes bonds a useful indicator of interest rate trends and broader economic conditions.
Bonds can help balance an investment portfolio by providing a steady income stream and reducing overall volatility compared to more variable assets like stocks and cryptocurrencies. Whether bonds are suitable for a given portfolio depends on individual financial goals, risk tolerance, and current market conditions.
